Will a pay as you go local SIM card work in an iphone obtained via a contract with 02 (ie not purchased) or does the phone have to be 'unlocked' ? If so, how is that done?

Go to o2.co.uk/unlockmyiphone and fill out the form.
It takes up to 10 days (it's usually done quicker) and you will receive a text when it's done. Then you can pop another network's sim card in it and sync with iTunes to unlock it.

If you got the phone through O2 it's 99% certain to be locked to O2 therefore a local sim will be of no use to you unless you buy a cheap throw-away phone for use there.
