The contract is to provide a service and nothing to do with the handset supplied.
If it is a manufacturing fault (that was present on delivery) you can ask o2 about the sale of goods act (but yuou will have to prove it is a manufacturing fault)
Or apple offer out of warranty replacements for a fee see the apple website. http://support.apple.com/kb/index?page=servicefaq&geo=United_Kingdom&product=iphone
The info on apples warranty is also on the website here http://www.apple.com/uk/legal/statutory-warranty/

Is this with a wall charger or USB? Have you tried a different charger?
You won't be able to upgrade your handset without paying off the remainder of your contract.
Your best option would be to make a Genius appointment at your local Apple store to get the phone checked out.

Hi,
Check the ports for dust and lint as this can cause issues.
Soft restore the iPhone by pressing the top sleep/wake button and home button until the apple logo appears and then let go.
As Jonsie says make an appointment with your local Apple Genius Bar.

The iphone comes with a 12 month warranty.
If out of warranty you could take up an out of warranty replacemet at approx £150.
Check any household or bank account insurances T&C to see if your covered.
