I had water damage to my iPhone and I might have to have a replacement phone. My phone is on contract so will my contract be transferred to my replacement phone or not ?

The contract is on the SIM card so any phone that you put your SIM card in will have your contract on it.
If the sim is also damaged, o2 will swap it for a new one with your contract on.
